It is aimed at ensuring SMEs\u2019 fair participation in market competition, and safeguarding the legal rights of SMEs.<\/p>\n<\/div>\n<\/div>\n<\/div>\n<\/div>\n<div class=\"page\" title=\"Page 1\">\n<div class=\"section\">\n<div class=\"layoutArea\">\n<div class=\"column\">\n<p>&nbsp;<\/p>\n<p><strong>\u201cBack-to-Back\u201d Clause Controversy<\/strong><\/p>\n<p>The \u201cback-to-back\u201d clause, refers to the contractual stipulation that a party pays the counterparty upon receiving payment from a third party or in proportion to the progress payment allocated by the third party.<\/p>\n<p>Prior to the issuance of the Reply, the determination of the validity of the \u201cback- to-back\u201d clause did not require company types of contracting parties to be Large enterprises and SMEs. The prevailing view was that it was in line with the transaction customs in the field of construction engineering. Additionally, the \u201cback-to-back\u201d clause was considered a reflection of the true intent of the parties and as such the court should respect the risk allocation under party autonomy. For example, Article 22 of the \u201cAnswers to Several Difficult Issues in the Trial of Construction Engineering Contract Dispute Cases\u201d (in Chinese, \u201c\u300a\u5173\u4e8e\u5ba1\u7406\u5efa\u8bbe\u5de5\u7a0b\u65bd\u5de5\u5408\u540c\u7ea0\u7eb7\u6848\u4ef6\u82e5\u5e72\u7591\u96be\u95ee\u9898\u7684\u89e3\u7b54\u300b\u201d) by the Beijing High People\u2019s Court stipulates that in subcontracts, the agreement that the general contractor will pay the subcontractor after the general contractor has settled with the owner and the owner has paid the project funds is valid.<\/p>\n<\/div>\n<\/div>\n<\/div>\n<\/div>\n<div class=\"page\" title=\"Page 1\">\n<div class=\"section\">\n<div class=\"layoutArea\">\n<div class=\"column\">\n<p>&nbsp;<\/p>\n<p><strong>Legal basis<\/strong><\/p>\n<p>However, the Reply has marked a departure from this traditional perspective. The legal basis for the validity of \u201cback-to-back\u201d clauses lies in the \u201c<em><a href=\"https:\/\/www.gov.cn\/zhengce\/content\/2020-07\/14\/content_5526768.htm\"><strong>Regulations on the Payment of SMEs<\/strong><\/a><\/em>\u201d (the \u201cRegulation\u201d, in Chinese, \u201c\u300a\u4fdd\u969c\u4e2d \u5c0f\u4f01\u4e1a\u6b3e\u9879\u652f\u4ed8\u6761\u4f8b\u300b\u201d) and the Civil Code of the People\u2019s Republic of China (\u201cCivil Code\u201d).<\/p>\n<p>Article 6 of the Regulation stipulates that large enterprises shall not require SMEs to accept unreasonable terms of payment, methods, conditions, and liability for breach of contract, and shall not default on payments owed to SMEs. Article 8 mandates that large enterprises should reasonably agree on payment deadlines and make timely payments. According to the SPC, the Regulation falls under the category of administrative regulation, and the aforementioned provisions are, in nature, mandatory provisions as stated in Article 153 of the Civil Code. <strong>Therefore, the act of large enterprises attempting to shift risks through back-to-back clauses constitutes a violation of the mandatory provisions of administrative regulations, and according to Article 153 of the Civil Code, such clauses should be deemed invalid.<\/strong><\/p>\n<p>Additionally, the SPC also recognizes that SMEs typically lack the bargaining power to negotiate fair terms with larger entities and often accept onerous conditions to ensure survival. The court has emphasized that \u201cback-to-back\u201d clauses, which would force SMEs to bear the risk of third-party payment delays, default or bankruptcy, are unfair and contradict national policies promoting a supportive business environment and fair market competition.<\/p>\n<\/div>\n<\/div>\n<\/div>\n<\/div>\n<div class=\"page\" title=\"Page 1\">\n<div class=\"section\">\n<div class=\"layoutArea\">\n<div class=\"column\">\n<p>&nbsp;<\/p>\n<p><strong>Application Scope of the Reply<\/strong><\/p>\n<p>The Reply specifically targets contractual disputes over \u201cback-to-back\u201d clauses in contracts signed between large enterprises and SMEs. Contracts signed with government agencies and public institutions are not within its scope.<\/p>\n<\/div>\n<div class=\"page\" title=\"Page 2\">\n<div class=\"section\">\n<div class=\"layoutArea\">\n<div class=\"column\">\n<p>The classification of large enterprises and SMEs mainly refers to the National Bureau of Statistics\u2019 \u201c<strong><a href=\"http:\/\/lwzb.stats.gov.cn\/pub\/lwzb\/ekp\/jcbjzs\/tjjczs\/201707\/t20170717_3857.html#:~:text=\u7edf\u8ba1\u4e0a\u5927\u4e2d\u5c0f\u5fae\u578b\u4f01\u4e1a\u5212\u5206\u529e\u6cd5%20\u65f6\u95f4\uff1a2017-07-17%20\u6765\u6e90\uff1a,\u6839\u636e\u5de5\u4e1a\u548c\u4fe1\u606f\u5316\u90e8\u3001\u56fd\u5bb6\u7edf\u8ba1\u5c40\u3001\u56fd\u5bb6\u53d1\u5c55\u6539\u9769\u59d4\u3001\u8d22\u653f\u90e8\u300a\u5173\u4e8e\u5370\u53d1\u4e2d\u5c0f\u4f01\u4e1a\u5212\u578b\u6807\u51c6\u89c4\u5b9a\u7684\u901a\u77e5\u300b%28\u5de5\u4fe1\u90e8\u8054\u4f01\u4e1a%E3%80%942011%E3%80%95%20300\u53f7%29\uff0c\u7ed3\u5408\u7edf\u8ba1\u5de5\u4f5c\u7684\u5b9e\u9645\u60c5\u51b5\u5236\u5b9a%E3%80%82%20\u8be5\u529e\u6cd5\u6309\u7167\u884c\u4e1a\u95e8\u7c7b\u3001\u5927\u7c7b\u3001\u4e2d\u7c7b\u548c\u7ec4\u5408\u7c7b\u522b\uff0c\u4f9d\u636e\u4ece\u4e1a\u4eba\u5458\u3001\u8425\u4e1a\u6536\u5165\u3001\u8d44\u4ea7\u603b\u989d\u7b49\u6307\u6807\u6216\u66ff\u4ee3\u6307\u6807\uff0c\u5c06\u4e2d\u56fd\u7684\u4f01\u4e1a\u5212\u5206\u4e3a\u5927\u578b\u3001\u4e2d\u578b\u3001\u5c0f\u578b\u3001\u5fae\u578b\u7b49\u56db\u79cd\u7c7b\u578b%E3%80%82\">Statistics on the Classification of Large, Medium, and Small Enterprises (2017)<\/a><\/strong>\u201d (in Chinese, \u201c\u300a\u7edf\u8ba1\u4e0a\u5927\u4e2d\u5c0f\u5fae\u578b\u4f01\u4e1a\u5212\u5206\u529e\u6cd5 (2017)\u300b\u201d) and the Ministry of Industry and Information Technology\u2019s \u201c<a href=\"https:\/\/www.gov.cn\/gongbao\/content\/2012\/content_2041870.htm\"><em><strong>Regulations on the Size of Small and Medium Enterprises<\/strong><\/em><\/a>\u201d (in Chinese, \u201c\u300a\u4e2d\u5c0f \u4f01\u4e1a\u5212\u578b\u6807\u51c6\u89c4\u5b9a\u300b(\u5de5\u4fe1\u90e8\u8054\u4f01\u4e1a\u30142011\u3015300\u53f7)\u201d).<\/p>\n<\/div>\n<\/div>\n<\/div>\n<\/div>\n<\/div>\n<\/div>\n<\/div>\n<div class=\"page\" title=\"Page 2\">\n<div class=\"section\">\n<div class=\"layoutArea\">\n<div class=\"column\">\n<p>&nbsp;<\/p>\n<p><strong>Consequences for invalidity of \u201cback-to-back\u201d clauses<\/strong><\/p>\n<p>In cases where \u201cback-to-back\u201d clauses are deemed invalid,<br \/>\nfor specific cases, courts shall determine the specific payment terms based on industry practices and relevant regulations.<\/p>\n<p>The invalidity of the \u201cback-to-back\u201d clauses does not affect the validity of other terms and conditions of contract such as settlement and payment conditions.<\/p>\n<p>Regarding default responsibilities, the Reply emphasizes respecting the autonomy of the contracting parties. If there is an agreed interest calculation standard, it should be followed. In the absence of such an agreement or if the agreement is illegal, the default interest should be calculated based on the one- year Loan Prime Rate (LPR) issued by the National Interbank Funding Center.<\/p>\n<\/div>\n<\/div>\n<\/div>\n<\/div>\n<p>&nbsp;<\/p>\n<div class=\"page\" title=\"Page 2\">\n<div class=\"section\">\n<div class=\"layoutArea\">\n<div class=\"column\">\n<p><strong>Relevant cases<\/strong><\/p>\n<p>On July 26, 2024, the People\u2019s Court Case Database (in Chinese, \u201c\u4eba\u6c11\u6cd5\u9662\u6848 \u4f8b\u5e93\u201d) added three new cases, which also negate the validity of the \u201cback-to- back\u201d clause from different dimensions. We summarize the facts and highlights of the three cases:<\/p>\n<\/div>\n<\/div>\n<\/div>\n<\/div>\n<div class=\"page\" title=\"Page 2\">\n<div class=\"section\">\n<div class=\"layoutArea\">\n<div class=\"column\">\n<p>&nbsp;<\/p>\n<p>1. \u00a0 \u00a0Case One1:<\/p>\n<ul>\n<li>This case involves a construction company that signed a contract with another company for construction work. The contract included a \u201cback- to-back\u201d clause stating that payments to the construction company would be made upon receipt of funds from the project owner. The court ruled that despite the contractual agreement, the paying company could not use the \u201cback-to-back\u201d clause as a reason to delay payments when the project had been completed and the owner had entered bankruptcy proceedings. The court emphasized the principles of fairness and good faith, requiring the paying company to settle the outstanding payment to the construction company.<\/li>\n<\/ul>\n<p>&nbsp;<\/p>\n<p>2. \u00a0 \u00a0Case Two2:<\/p>\n<ul>\n<li><span lang=\"EN-US\">A supplementary agreement between a construction engineering company and its subcontractor included a clause that allowed for the deferral of payments from the main contractor to the subcontractor if the owner delayed payments. The court found that this clause could not serve as a valid reason for the main contractor to indefinitely postpone payments, especially when there was no evidence of the owner\u2019s delay. The court held that the main contractor should have fulfilled its payment obligations in accordance with the contract and the principles of honesty and credit.<\/span><\/li>\n<\/ul>\n<p>&nbsp;<\/p>\n<p>3. \u00a0 \u00a0Case Three3:<\/p>\n<p>&nbsp;<\/p>\n<\/div>\n<\/div>\n<\/div>\n<\/div>\n<div class=\"page\" title=\"Page 2\">\n<div class=\"section\">\n<div class=\"layoutArea\">\n<div class=\"column\">\n<ul>\n<li>A materials company entered into a sales contract with an engineering company for the supply of construction materials. The contract contained a \u201cback-to-back\u201d clause linking the payment for materials to the engineering company\u2019s receipt of funds from the project owner. The court determined that this clause did not constitute a valid payment condition, as it did not align with the materials company\u2019s contractual purpose of receiving payment for the goods supplied. The court rejected the use of the \u201cback-to-back\u201d clause as a basis for the engineering company to avoid its payment obligations, citing the need for the company to independently bear the commercial risks associated with the project owner\u2019s payment capabilities.<\/li>\n<\/ul>\n<\/div>\n<\/div>\n<\/div>\n<\/div>\n<div class=\"page\" title=\"Page 2\">\n<div class=\"section\">\n<div class=\"layoutArea\">\n<div class=\"column\">\n<p>&nbsp;<\/p>\n<p><strong>Conclusion<\/strong><\/p>\n<p>The SPC\u2019s Reply underscores a critical shift towards safeguarding the interests of SMEs in contractual agreements when large enterprises default on their debts to SMEs. By declaring \u201cback-to-back\u201d clauses invalid, the SPC has expressed the attitude that ensuring fair participation of SMEs in market competition and safeguarding the legitimate interests and rights of SMEs..<\/p>\n<p>The Reply serves as a clear directive to the judiciary and a reminder to the business community that contractual fairness and the equitable distribution of risk are cornerstones of China\u2019s legal and economic framework.
